The only way to unlock the iPod touch is to do a full wipe/recovery in iTunes. Reboot the iPod into recovery recovery mode by plugging it into the computer, hold both power and home buttons until the iPod turns off, then keep holding the home button but let go of power until iTunes says it detected an iPod in recovery mode. Use iTunes to restore the iPod and set it up.
turn the hold off and hold the middle button and play for about 30 seconds and the apple logo will show up then plug it into itunes and hit the restore button on the ipod tab in itunes.
im afraid this means your ipod hard drive is scdrewed, but no need to worry as it is not extremely expensive. a new hard drive is available from the apple store and easy enough to put in yourself, so relatively inexpensive at about $20-$60 (aud)
Depending on which model of the Nano you have, you need to put it into factory restore so iTunes can set it back up from the get-go. You will need to go to support at Apple:

and follow those instructions for DFU mode. iTunes should then see a new iPod and walk through setup and you should be good to go.
