in order to fix your phone, you`ll have to force it to DFU mode and then iTunes should be able to detect it. Once detected, it would ask you to update it to latest firmware. Afta the update your phone would work just fine.
To get it to DFU, follow these steps.
1.Connect your phone to PC.
2. Turn it off completely. To turn it off, press and hold the power button untill you get the the option, slide to turn off.
3. Then, press and hold the power button for 3 seconds.
4. Without leaving the power button, now press and hold the HOME button, for 10seconds.
5. Now leave the power button, but keep holding the home button for next 20 seconds.
The phone should be detected by the PC to be in recovery mode. Now, iTunes will help you update and/or restore your phone.
SOURCE: Iphone "There is not enough memory available"
There needs to be sufficient disk memory on the PC to hold the contents of the iPhone (8GB or 4GB) plus some extra. This is because the iTunes backs-up the iPhone before the restore. Check and clear some space on your PC hard drive and try again.

I just had this problem and it turned out to be... It didn't like my iPod cable. Switched to the iPhone cable and it worked.
Seems to be an iPhone 2.0 prob, or 3g prob, since I was using the iPod cable to sync my old iPhone just fine.

Here are your instructions from the website below.
Reset your iPhone Passcode:
If you have forgotten your iPhone's Passcode you will need to restore your phone via iTunes.
But first you have to put your phone into the restore mode which is a slightly fiddly process.
Plug your iPhone into your PC or Mac with the USB cable
Press and hold the power button at the top and then slide to power off the iPhone
Press the power button to power the iPhone on and keep it held while simultaneously pressing the home button
After a few seconds a yellow alert triangle will appear and the iPhone will say it is iPhone Restore Mode.
Open up iTunes and click on the Summary tab
Click on Restore to restore your iPhone. This will reset all your iPhone's setting to the factory defaults, including the Passcode. You should then follow the steps above to activate the Passcode with a memorable number
