My brother towed a 94 Grand Cherokee without removing the drive shaft. The rear wheels locked up on him and he had to remove the drive shaft to continue the trip. I reinstalled the shaft to get the vehicle off the dolly. I managed to get it moving enough to get it off the dolly but it didn't want to move. There was a grinding sound from the rear. I'm trying to figure out if this is a transmission issue or is it compacted bearings in the rear differential? What are important steps in repairing this issue?

One the spline end there will be a keyway type spline one that is a different size than the rest. Make sure that is lined up before anything. Once you have the shave mostly in place i normally put the U-Joint in place and then pull or push the middle of the driveshaft to make both ends line up. Once you have all the slack out of the driveshaft and U-Joint tighten the bolts and make sure your fluid is full.

Yes, because it will turn the transmission while you are towing. The problem is that the trans will not be getting any lubrication while it turns. Hope this helps.
