Yes, you can do it.
I recommend you install Ubuntu Linux.
To do this you need the following:
1. Download the distribution from the site
www.ubuntu.com/desktop/get-ubuntu/download
2. In paragraph 2 "Burn your CD or create a USB drive" on this page,
select "I would like to create a: USB stick "
3. Follow these instructions
Yes it is VERY likely the harddrive that is damaged given the symptoms that you are reporting, most especially if the drive was in use when the drop occurred or if it was onto a hard surface. I recommend just purchasing a new 2.5" 320gb sata drive off of ebay (asking to make sure it is compatible with your system) as they only cost $65, and self disassembling. Instructions for disassembly can be found here: http://www.laohu.co.uk/r4/hdd/cf-r4-hdd.html
otherwise you can take the computer into a shop and pay them to fix it.
to remove the keyboard on the cf-18 keyboard you must remove the 4 screwsby the ESC, F4, F10, and PAUSE key. once removed lift the 2 covers and holding the keyboard from Function key sides lift up slowly. There are 4 sticky tapes holding the keyboard, once some of the tapes are off you can slide the keyboard up towards the LCD to remove. The connector to the keyboard can be removed by removing 3 screws from the aluminum center cover found under the keyboard
XP can not be installed from usb as the bios does not enable it. Plug the ide hard drive into an older desktop system and install from boot on cd. Once all files are copied over then you need to copy the i386 folder over from the cd. Reinstall the hard drive into the toughbook and carry on the install from there.
You could attempt to boot to safe mode, and run the Start> System Recovery > PC Recovery Application.
Otherwise, I'd boot to safe mode, select start, run, type: msconfig, select the startup tab, remove any unwanted startup items that may be causing the system crash.
