I have a Sanyo Xacti VPC-CG10 and am very pleased with it. I am editing the footage on Pinnacle 12 Ultimate which I use with my Sony DV camera without a problem. The Xacti live camera sound drops out intermittently on the end result, I have tried running to DVD and also creating an AVI file with the same result. The sound does not always drop out in the same place each time I run it.

There's nothing you can do except to have the lens replaced. Trying to rub out a scratch would only result in the lens having a different focal point and would no longer work with the other lens elements in the assembly. This will probably cost more than the camera is worth.
try burning onto a dvd from adobe then manually uploading the footage from the dvd to the movie maker. Sometimes movie maker will not do auto if footage is out of focus....balance....or is too shakey.
