I was having problems getting audio to go through the optical cable to my home theater receiver (HDMI audio/video to tv worked fine). I changed the system setup audio settings to go to optical, and it looks/sounds like everything is fine. But as soon as I start a game or put in a DVD/BD, the HDMI video output goes flaky. My TV shows it trying to start HDMI playback, but then switches back to No Signal (or sometimes I see it flash Invalid Format). Sometimes the signal comes through for a few seconds so I can see what the PS3 is playing, but then the HDMI signal goes out again. (The audio through my home theater speakers is fine though.) Once this problem starts, it continues even if I cycle power to the PS3, until I reset the video settings by holding the power button for 5 seconds. The PS3 is the new 120 GB Slim model and has all the latest system updates. HDMI video works fine until I change the audio output to optical.

That's not even the problem. The problem is that when I select audio to go to optical output, then the HDMI video no longer works. It's not immediate either, the HDMI video works as long as I stay in the PS3 main menu, but when I start a game or movie, then the HDMI video output stops working. I get alternating flashes and blank screen, and occasionally a few seconds where I can see the video output.
SOLUTION: Turns out that sending video only through HDMI (and not audio) made the TV think the HDCP format was not being followed. Turning on multi-audio output (so audio goes through both optical and HDMI) fixes the problem. Then just turn down the volume on the tv and turn up the home theater volume.
