Unless you pay for hotmail it will not work with outlook any longer. Hotmail disabled this feature. I worked for tech support for outlook for 3 years. You need to use the outlook connector but it has to be a payed hotmail account.

Try setting "Compatibility View" in IE 8, then restart Outlook and see if that helps.
