1. To change your PSP password, you must first restore the default settings of your PSP.

2. From your welcome screen, choose "Settings." Under settings, choose "Restore Default Settings."

3.When you choose to restore the default settings, your password will be set back to the default password, which is 0000.

4. Return to the "Settings," and choose "Change Password." If you remembered your old password, you could enter it now, but if you've restored the default settings, enter in 0000 when the PSP prompts for your password.

5. You now have access to change your password to anything you'd like. Enter your chosen numbers and save them.

I think ur psp is semi-bricked. If u just update ur psp's firmware it will be allright...
Do it as soon as possible to which ever official firmware u like,the only thing is it should be a higher version than what u r using now...

The following link deals with the same problem saying that the problem is a know compatibility problem with Vista, so by my guessing it won't be any different in 7.

no its not based on the settings it is baased on either dpad or analog stick or both ,little water must have gotten inside them ,dust must have gotten in them,so just go to local game store and say them to fix the problem i know to solve the problem but an average man cant do it you should be fully into it

make sure that you are running on a custom firmware. 3.9 M33-2 to play cso or iso games on your psp. If you are running on official firmware you may have to downgrade then reupdate using custome rfirmware

Remove your UMD, start your psp, go to settings, system settings, restore default settings, and try again.

Alternatively, you could try to update your firmware, as the game might need a higher version system. Please refer to the manual given below.
