Undo the chuck nut and then knock the spindle shaft of the sanding disc in lightly. This should release the collet's grip on the shaft. If the shaft has been pushed all the way into the chuck, remove the collets and nut and try separate the collet segments to release it from the shaft.

There is a collet type on most rotary type tools. This is located on the end of the tool where the grinding wheel is inserted in the device. The collet has a normal thread pattern. Turn counter clockwise to loosen the collet. Some time the collet gets tightened to toght and then just take a block of wood and gently hit the collet to see if this will loosen the bit.

These are fairly easy to disassemble and get back together, take it apart and find out what got stripped, It might be an easy fix, then again, it might be going back to sears. They will take it back no matter what. Hope this helps.

Disassembly on my model involved the following:
Remove the four Torx screws on the body, then unscrew the front end cap at the front of the tool to expose two more screws. Separate the two halves of the body to see the brittle and broken yellow coupling.
Replace with the new white coupling and reassemble. Buy spare couplings as they don't seem to last all that long.

Do you have any kind of a clutch on this drive ? I may be in bewteen settings.

Take it back and exchange

Take the collet fully apart and clean out all sawdust and other debris. Does this happen on all i/4 shank bits? use only quality bits preferably American bits. I use Whiteside and Amana, Cmt is a good bit. If it does not hold any 1/4 bit replace collet. To my knowledge Sears has never made a router, they just sell them. It's possible it was a Skill, a Black and Decker, or some other common brand with a few specs that Sears had them made with (good luck with that).
