Why does steam and then water come from the exhaust and the bike cut out? Is this simply water in the fuel or problem with the carburetor?

Your 125 may have a blown head gasket, water is entering the cylinder stopping the spark from sparking (causing cut out) and exiting from the exhasut, the steam is from the compression.

Air cutoff valve, what does it fo?

The air cut valve shuts off fuel to the carburetors during deceleration so the bike does not sputter and backfire. It saves fuel, noise, and damage to the exhaust.

When hot, bike intermittantly pulls back...It feels like fuel starvation. But...Honda dealer after 18 months or so still can't fix it

Assuming that the normal tune up items have all been checked (valve adjustment, air filter, etc.) it sounds like it is running too lean. Check this by looking at the spark plug. Ideally, it should be light tan or brown in color. White indicates not enough fuel (too lean). Things that can cause this are: air leaks between the carburetor and engine, clogged fuel strainer in the petcock, float level too low, water or other sediments collected in the float bowl, modifications to the air filter box or exhaust system.
Drain the fuel from the float bowl into a clean container so you can see what has come out. If the fuel is free of moisture (water will clearly sit in the bottom of the container) and other junk, remove the float bowl (removing the carburetor from the bike first will make it much easier), check and adjust the float level.
If the above fails to solve the driveability problem, consider installing one size larger main jet in the carburetor, if available for your bike.

Water coming from exhaust smoke coming out of radiator cap

Water coming from your exhaust is very bad. Best case scenario is a blown headgasket that can be replaced and then go on. Other possibilities are cracked or warped head or cracked block. All will require at least removal of the head to repair.

Did you really mean exhaust smoke, or simply bike is overheating and blowing steam out the radiator cap? If simply overheating the first thing to check is your thermostat. Remove it and test in a pan of boiling water. Does it open? If not, replace it.
