I have a 93 Subaru Loyale (front wheel drive/no 4 wheel). My third gear does this on hill. Does yours do it on level ground?
If so, you may need a new clutch. I'm not sure about the Legacy, but I had to have my clutch special ordred (through Napa / didn't check other parts stores as I only use Napa).
First, however check the transmission fluid to ensure it is full. Even so, you may try changing the fluid and filter first. You will want to replace the tranny pan gaskets (if equipped with pan; some don't have pans, just transmission casing, in which case, there is a drain plug and fill hole; no filter).
In this case, contact your local parts dealer and inquire as to what type fluid (mine uses 10/90 gear oil) your car takes.

Check trans fluid if thats good dos it smell burnt have a Mackinac look at it.

Check both O2 sensor(s) and catalytic coverter.. P0420 means catalyst below threshold. Also check the sensor at the transmission and solenoid.

I had this exact problem on my 2005 5.3L Suburban... It would shift into 1 and 2 and reverse, but not 3 and 4.
I took it into a transmission shop, and he said the 3-4 shift solenoid was burned up. Wanted 1500 to fix it. Far from home, so I have to pay it.

It sounds like your torque converter or the pump is broken.

Drop the pan, odds are the shift solenoid is out, its located at the front of the trans on the driver side. I'm sure your check engine light is on that will comment about the timing/shift solenoid being bad. I had the same problem with mine. The solenoid had plastic coming out of the inside. To remove it you'll find a small C clip holding it in, just take a small screw driver and pull the clip out. The part cost me like $36 from my local dealership. And its a longer solenoid. I believe its the 3-2 downshift solenoid. I do have the part number if you need it.
