Sounds like a bad diff control, or diff linkage. Either way, sounds like you have an electronically shifted diff and the problem lies with that control board, or the mechanical part of the controls.

SOURCE: 2000 F350 Super Duty Will not go into 4 wheel drive

I have recently had this problem with a customer. It seems the 4x4 low will only engage in neutral with the brake applied. And also check fuse. Then select drive and you will feel it lock in. Don't "goose" the fuel when attempting this.

Start the car
put in " N"
turn the 4X4 switch on
Then put in gear..
What do you see now?
Do the same in reverse when you take out of 4X4

change actuator in front hub water gets in there freezez and ruber seal rips part only 120.00 bucks not hard to change beat upper ball joint take of spindle nut think it was 5/8 3 bolts in back should fall out

I am going to assume that you have auto 4x4, and not manual shift base model.. it just sounds like the servo motor that shifts between 2x4 and 4x4, has gone bad

question:
does it still engage into low range, even though it is stuck in 2x4?

SOURCE: On my 1998 Ford Explorer, the 4x4 light flashes on

when this light is flashing it means the the actuator for the Transfer case has a problem or the transfer case is locked up, the only way to determine the cause is to remove and test the motor and see if it operates, the electric motor driven actuator is under the truck attached to the transfer case at rear of transmission.

4 x 4 liht flashes while engaged on 1999 tracker
there is a contact that closes when the 4 wheel drive engages and turns the light on, if the switch has been turned on and the contact does not make a good connection then the control module see's this as a problem and starts blinking the light, this is all part of the motor on the transfer case.
