The transmission is in 'limp mode'. The electronic controls intentionally will not shift up because it has detected a problem with the transmission. It limits you to a slow speed, enough to 'limp' to a transmission shop to have it investigated and repaired. The idea is to limit further damage to the transmission.
Either the O/D solenoid or relay has gone bad. However if the light operates you may have to much wear in the main housing in the rear of the transmission causing the pressure to be low in the case a transmission replacement is in order.
The short answer, yes. M46 models with the type J or P overdrive (depending on year and market) require a certain level of oil in the overdrive. Additionally, the overdrive is a lot like a standard automatic transmission with one gear range in theory of operation. Therefore, the hydraulic properties of said transmission do come into play here, line pressure, shifting pressure, accumulator and piston function all work together to engage or disengage the unit. Always ensure the unit is disengaged before downshifting and of course, shifting into low reverse.
Check the transmission fluid and see if it's low on fluid. If it is more than one pint low it could cause slippage, With that many miles if you have not done a transmission oil and filter change then you will need to do this first when they pull the pan they can tell if you need to overhaul the transmission. The transfer case is stuck in the low range. If manual shift try shifting from low to high several times to see if free up. If electronic, check all fuses and make sure you hear transfer case change range. Do this by shifting with key on engine off. If no change refer to qualified transmission mechanic.
