Zero tolerance means the valves may have hit the piston when the timing belt broke. I would suggest doing a cylinder leakage test to see if the valves are bent or not. If the valves are not bent then you can replace the belt and everything will be ok. If there are bent valves then the cylinder heads will need to be removed and repaired.

there is no oil in a knock sensor , are you sure you are not looking at the oil pressure sender unit , usually fitted at or near the oil filter.

First off, it is 20 years old. First I would do a compression test, if good. The next thing I would do is a complete tune up. Cap, rotor, plug wires, plug, air filter, fuel filter, and an oil change with filter. After this I would start it and get it to operating temperature. Remove the air plenum from the carb/throttle body, Rev it up a bit (not letting it die) and pour a small stream of water in the throttle body for a minute or so. Doing this cleans the top of the pistons and valves from carbon build up.
